I've seen Welcome to the Dollhouse but not the next one in this interconnected Solondz universe, Palindromes, however I read that it's about Dawn's cousin and starts with a funeral for Dawn. Is this supposed to be an alternative, more optimistic direction for the story?

She did, but if you see the movie you will understand why she's here. This movie, albeit brief, explores the possibilities of parallel universes, it's not a sequel to palindromes, more like a what if situation.
maybe solondz got soft and wanted to give her another chance. watch the movie, it's pretty cool and if tell you more I'm gonna spoil it to you.
