Did Bob know the Alba character was alive the whole time? Or was it just the prosecutor and maybe Conway in on the whole she's dead lie?

She wasn't alive, it was all in Lou's mind. That's a lot more clear in the book, and the author, Jim Thompson, did that in other books as well.

I don't think they followed the book closely because this version she is alive. The interaction with the other people shows that.

Because a person who hallucinates something that isn't there can't have it interact with other people/objects?

Well that doesn't really matter. Because we know she is alive at the end.
