This is my theory on a movie/full story:
1. It all starts with the capture of Sweettooth. He is taken to his death by electric chair. However, after a chain of strange events, the power shuts down after lightning (a rain/lightening storm night) strikes the power. Sweettooth escapes.
2. Then it shows everyone having an average life or atleast compared to what they turn into. No-Face (Frank McCutcheon) is at his prime; Mr. Grimm is doing fine in the Vietnam War (this film will have to be a period piece); Raven is living a normal life; A gang (Roadkill's, but you don't know that yet) is commiting robberies and beatings in the city; Axel is having a good life with his wife, same with Billy Ray; Bloody Mary is going to wettings in a depressed mood; Preacher is living happily and praying for Sweettooth; Agent Stone is living happily; Dollface gets a job to work for Mr. Kreal; Cage watches the news about Sweettooth's capture laughing.
3. The subarban lives of each character start to go crazy after Sweettooth kills Axel's wife marking his return.
4. The town has its longest running rain storms ever. The town starts to become mysteriously darker and they lose most of their sunlight.
5. Mr. Grimm watched Benny die, and is then attacked.
6. An unscheduled crop dusting mysteriously knocks out Billy Ray
7. Crazy 8 has a meltdown during a boxing match and gets torn apart.
8. A beating in blury slow-motion. (By Roadkill and gang, still don't know it's him yet)
9. Bloody Mary starts scratching out pictures of her married friends from hte newspaper. She is extremely angry.
10. Dollface spills the coffee on Mr. Kreal's work
11. Axel kills Charlie Kane, while looking Sweettooth (he is The Passenger) and his son watches in horror.
12. the man gives Mr. Grimm the knife.
13. Preacher has an unbelievably realistic nightmare about a demon.
14. Charlie's son pulls his dad's body to an old warhouse near by.
15. Crazy 8 goes to Dr. Hatch who stitches his mouth and eyes shut.
16. The shocking dark dream-like image of a tall building. (The one Roadkill sets to blow up)
17. Cage kills someone and becomes depressed.
18. Sweettooth kills another person.
19. Charlie's son starts working on the controller.
20. Kelly is accidentally killed.
21. Mr. Grimm starts eating Benny. He wears Benny's skull.
22. Bloody Mary doesn't catch the bouquet of flowers at the wedding. She becomes crazy.
23. Mr. Kreal puts on Dollface's mask.
24. Charlie's son finishes the controller, but is intercepted by the police who take them away.
25. Cage tries to find a doctor who can replace that part of his brain.
26. Billy Ray awakens deformed, and then kills Annie after finding her with the pilot.
27. Preacher is visited by a couple who (he believes) want him to give an Exorcism.
28. Cage goes to kill again, because he can't help it. He is intercepted by the police.
29. Crazy 8 tries to find Dr. Hatch and kills 6 innocent people. He is intercepted by the police.
30. Dollface is found lying on the ground quivering. She won't tell them who did it because she been "a bad girl."
31. Preacher goes insane and kills everyone in the church. He is intercepted by the police.
32. Agent Stone is called to an apartment where terrorist activity was taking place. He accidentally kills the innocent mom and daughter. He tries to commit suicide but his gun jams and he is taken away by the police.
33. Bloody Mary kills the bride and puts on her dress. She is intercepted by the police.
34. Mr. Grimm is found by a rescue squad. He won't take the skull off, he is then shipped back to the states.
35. Axel goes out to find Sweettooth again. He is intercepted by the police because of the decription given by Charlie's son and because he threw his gun away in a dumpster near the killing out of shock and instinct.
38. Raven is taken away, because of her parents.
37. Billy Ray is found by the police.
38. Sweettooth is found once again at the scene of one of his killings. He is taken away.
39. After a dream about creating a bomb, Roadkill (John Doe) awakens inside Blackfield asylum not knowing why he is there.
40. it shows everyone in their cells. The first light they've seen in a while comes through the small cross-shaped window in the solitaire confinement, the storm is over. They then "have a visitor named Calypso"
41. He tells them about the contest, they each tell what they want and then they each start saying, "I could have anything I want..." and then in unison after it goes to a black screen, "how could I refuse...?"
42. The End.

Oh, and i think Sweettooth should win. He IS Twsited Metal.
And about him fantasizing all of it, i believe. Example: when he is sitting on his car's bumper looking into the puddle imagining he's holding a knife, could be him imagining he's killing all those people and then getting into the contest. And in the book that comes with the game, you can read a journal entry by Crazy 8 talking about how Sweettooth, his neighbor in solitaire confinement, keeps mumbling to himself like he's delusional.
